Mistakes New Investors Make With Popular Large-Cap Stocks

Entering the stock market for the first time is exciting, and it is also where costly errors begin. A beginner may buy because friends are talking about the Reliance Share Price at a family gathering, without understanding the business behind the ticker. Another may jump into a metals stock after noticing a spike in the Tata Steel Share Price on a news channel. Such decisions feel confident in the moment but often lead to regret. Recognizing common mistakes early can save you both money and stress.

Following the Crowd Blindly

Popularity does not necessarily mean value. That is, a stock that everyone is talking about could well be reasonably priced or even expensive. Social media tips, WhatsApp forwards and TV pundits have little to no accountability for the advice that they provide on the market.

Ask yourself the following three questions before buying any stock. What does this company actually make money from? What has been its performance in different market conditions? Finally, what is a reasonable price to pay for the stock? If you cannot answer these questions, take a step back and do more research before getting invested

Ignoring Valuation

Even a great company, bought at an inflated price, can give poor returns. New investors tend to think that any good company is a good buy, but they ignore the price they are paying relative to the future performance of the stock.

Make sure to compare the valuation multiples of a stock to its own averages over the five or ten years and to its competitors in the industry. If you see that a stock is significantly more expensive than the historical averages, make sure that the future growth prospects of the company are adequate given the higher price. Patience always rewards.

Overtrading and chasing quick profits

New investors often confuse activity with performance. Buying and selling a stock multiple times over the same week generates nothing but hassles for the average retail investor. Intraday trading and derivatives trading are two activities where novice investors consistently lose money because they do not understand the risks that they are taking.

Regulators have repeatedly warned individual investors that most retail traders lose money in the futures and options segment. Before getting involved in such risky segments, always evaluate the leverage on offer and never invest more money than you are willing to lose if things take a turn for the worse.

Neglecting Risk Management

New investors tend to park all their eggs in one basket. One bad quarter and they are down 60 percent or more. Spread your investments across multiple sectors and asset classes such as debt, gold and fixed deposits. That way, if one stock or sector tanks, there are others to cushion the fall.

Always set a stop-loss or review level for your investments. This means that irrespective of positive long-term prospects for a particular stock, if certain negative events happen to the company, you exit the trade immediately without hesitation. Having these triggers will prevent you from holding on to a sinking ship because of some positive reason you have for doing so.

Skipping the basics of financial planning

Investing comes after emergency funds. Set up an emergency corpus of at least six months of expenses and have adequate health and term insurance before thinking of investing. Pay off credit card dues and other EMI payments before you think about buying a stock.

Without an emergency fund, any mishap could force you to sell your investments at the worst time, simply because you have no other money coming in. Your finances are only as strong as your weakest link, so get the basics right.

Failing to continue learning

The markets and businesses keep changing. You need to continue reading and learning to keep abreast of developments. Read annual reports of companies you are interested in and follow leading financial newspapers and websites. Most importantly, learn from the investing styles of the best investors in history. Understanding cash flows is more important than any other skill in investing.

Keep a tracker for all your investments and keep note of why you bought and sold every stock. Reviewing this often will teach you a lot about your tendencies as an investor and what you need to change.

Crowd mentality should always be kept in check. Being patient and disciplined will get you much further than picking hot stocks.
